Understanding “Replacement Value”

Insurance terminology is often misunderstood because common terms are used interchangeably. In practice, however, insurers apply precise definitions and claims are assessed strictly against those definitions.

Market Value vs Building Value vs Replacement Value: A common and costly misunderstanding

  • Market value: what a property may sell for in the open market
  • Building value: the estimated cost to construct the building
  • Replacement value: the cost to reinstate or rebuild the property to a similar specification following a loss

For community schemes, insurers generally require buildings to be insured at replacement value, usually supported by an independent valuation.

Why Replacement Value Matters

If a scheme is underinsured, the consequences can be severe:

  • Settlement shortfalls (application of the average)
  • Unbudgeted costs and special levies
  • Delays, disputes and operational disruption following a loss

Underinsurance is one of the most common issues identified at the claim stage, often when it is too late to correct.

A Practical Check for Schemes

Trustees and directors should regularly ask:

  • When was the replacement value last reviewed or updated?
  • Have upgrades or extensions increased rebuilding costs?
  • Is there clarity on what the policy defines as building/common property vs owner responsibility?
  • Are excesses and limits clearly understood?
  • Is there a claims-ready file in place (policy schedule, broker details, contacts, photos)?

It is the difference between believing the scheme is adequately insured and knowing that it is.
